Running for the exit isn’t always the right move.
During a stock-market decline, there are those who panic and sell. And then there are those who don’t have any choice.
In late 2008 and early 2009, I remember talking to many investors who lost their nerve as share prices plummeted. Some of those who dumped stocks were folks I considered to be seasoned investors.
But today’s column is aimed at a different group: those who set themselves up for failure before share prices even decline — by pursuing high-risk investment strategies that just don’t make sense for the typical investor.
Flirting with zero
Let’s say you take out a margin loan, which involves borrowing against your portfolio’s value. You then use that money to buy additional shares, so you end up owning, say, twice as much stock as you could otherwise afford.
That leverage should prove mighty rewarding if shares rally from here. But if, instead, stocks tumble, you could get a margin call demanding that you repay part of the loan. At that point, you might be forced to sell shares and give up all chance of recouping your losses. In a sign of the market’s frothiness, margin borrowing has doubled since the start of 2010.
Selling put options can also lead to permanent losses. When you sell a put, you receive a premium from the option’s buyer. In return, you give the buyer the right to sell you shares at a specified price. If the stock falls far below that price, you will lose a fistful of money—and the premium received will be scant compensation.
You could also suffer large, permanent losses if you bet heavily on a few stocks. While it’s reasonable to expect the broad market to rebound from a severe decline, there are plenty of individual stocks that plunge and never recover. Just think about all the dot-com companies that went out of business during the 2000-02 bear market.
In addition, I would be leery of leveraged stock funds. For instance, ProShares Ultra S&P 500, an exchange-traded fund that aims to deliver twice the daily return of the S&P 500-stock index, lost an eye-popping 84.7% from 2007’s market peak to 2009’s trough, according to Chicago investment researcher Morningstar.

Amazingly, the fund eventually recouped that loss, though it’s hard to imagine many shareholders toughed it out through the entire roller-coaster ride.
Keep in mind that such brutal losses aren’t just a bear-market phenomenon. In a rising market, there are other strategies that also offer the prospect of staggering losses. Suppose you borrow shares and then sell them short, in a bet that they’ll fall in value. If, instead, the stock rallies, there’s no limit to your potential loss.

It’s urgent that we find out, since the Dow Jones Industrial Average DJIA, -1.06%closed last week below this crucial technical level, and the S&P 500 SPX, -0.81%  did so yesterday.
In fact, some technical analysts consider breaking below the 200-day moving average to be the official end of a bull market. So, at least according to this definition, we’re now in a bear market. (The usual definition is a 20% or more decline.)
The situation may not be that dire, however. While market-timing systems based on the 200-day moving average had impressive records in the earlier part of the last century, they have become markedly less successful in recent decades — to the point that some are openly speculating that they no longer work.
In fact, since 1990 the stock market has actually performed better than average following “sell” signals from the 200-day moving average.
This is well illustrated in the accompanying table. “Sell” signals were those days on which the S&P 500 dropped below its 200-day moving average after the previous day being above it; there have been 85 such occurrences since the beginning of 1990. The returns in the table reflect the dividend-adjusted return of the entire stock market (as judged by indexes such as the Wilshire 5000 W5000, -0.46% ).

To be sure, notice from the table that at the 12-month horizon, the stock market performed slightly below average following “sell” signals from the 200-day moving average. But, given the variability in the data, this difference in returns turns out not to be significant at the 95% confidence level that statisticians often rely on to conclude that a pattern is genuine.
By the way, the difference in 26-week (six-month) returns also is not significant. But the four- and 13-week results are quite significant.
Just consider the last time the S&P 500 dropped below its 200-day moving average — which was in November 2012, just after that month’s presidential election. The stock market almost immediately resumed its powerful rally, and the Wilshire 5000 was more than 3% higher in a month’s time, 12% higher over the next quarter, and 32% higher over the subsequent year.

Three ways to get rich in the stock market

I turned a few thousand dollars into a few million dollars; then I turned several students into millionaires, too. Now, people always ask me for stock picks.
Rather than give out stock picks, though, I prefer to teach people a replicable strategy – it’s better to teach a man to fish, right?
Here are the basics on how my students and I beat the market year in and year out.
As you read my advice, don’t be shocked if my tips go against conventional investing wisdom. If you want to get rich in the stock market, you can’t do what everyone else is doing.
1. Never go for home runs
No matter what your favorite kind of stock is, whether it’s a technology stock like Google or Facebook, blue-chip companies like General Electric or Bank Of America or any of the many smaller, speculative companies, learn to take 10 to 30 percent profits when you have them, and don’t go for the lower odds of 100 percent-plus wins.
Even though it feels great to have a big winner and compound those gains by holding for years, by aiming for home runs, you often strike out and fail to grow your accounts by taking solid, if not spectacular, profits when you have them. After some initial glory, too many people hold on too long and feel “married” to their investments, so their gains turn into losses.
2. Find stocks with positive, meaningful news
Most companies have enticing overall stories and interesting products, but I find stocks which have had hugely positive news recently, like better than expected earnings, a new contract with a large company or a successful product launch, rise faster than the rest because meaningful news has “legs” that can influence a stock for weeks or even months.
Going back to the first tip, though – if you have a solid profit after a few days or weeks, don’t be afraid to take it.
3. Don’t diversify: Invest and trade like a sniper
Safety in numbers is nice, but it also prevents you from growing your account too quickly the way my students and I have done. Instead of investing in five to 10 stocks, I usually only have one or two at any one time because like a sniper, I aim small, miss small and when I’m right, I hit my target and move on.
I’m not saying go “all in” on any one stock; I just use a small portion of my account on one or two stocks when they have meaningful and positive news, and I aim to make 10 to 30 percent on my money.
Do this again and again, even if you lose sometimes, and you will beat the stock market like my students and I do.
